 What level of risk can you tolerate?

 Who among us would not like 15% yearly returns on their investments? We could even dream of retiring five years earlier. But., would we be willing to take the risk of having to delay it five years if the opposite happened.

The higher the earning potential of an investment, higher the risk of a decrease in capital should be expected. Gains and risks always go hand in hand!
 
Portfolio volatility
Calculating a portfolio’s volatility is the best way to assess it’s risk factor. Volatility measures the fluctuation in the total value of the portfolio over a period of time. A portfolio that has historically fluctuated by + or -25% is riskier than one that has by only 5%. Obviously, the expectation of gain is lower with the second.

Past performance is not necessarily indicative of future performance.

Efficient frontier
A portfolio is efficient if any of the following conditions are met:

• For a given level of expected return, there is no other portfolio with less risk.
• For a given level of risk, there is no other portfolio with a higher expectation of return.

Even if the risk is proportional to the expected gain, one can always find a portfolio where the expectation of gain vs risk will be the most advantageous for the investor.

A financial advisor will begin by measuring your acceptable level of risk. The one that allows you to sleep well at night. From there, he will build one or more portfolios that match your risk profile and locate them on the efficient frontier.
